GCR affirms Heritage Insurance Company Tanzania Limited’s rating of AA-(TZ); outlook Stable

Johannesburg, 21 Oct 2013 — Global Credit Ratings has today affirmed the national scale claims paying ability rating assigned to Heritage Insurance Company Tanzania Limited of AA-(TZ); with the outlook accorded as Stable. The rating(s) are valid until 9/2014.

RATING RATIONALE

Global Credit Ratings has accorded the above credit rating(s) on Heritage Insurance Company Tanzania Limited based on the following key criteria:

Heritage Insurance Company Tanzania Limited (“Heritage”) has been in existence since the privatisation of the Tanzanian short term insurance market in 1998. Heritage Kenya holds a 60% stake in the insurer. The remainder is held by a domestic investment company with various interests, namely Mac Group Tanzania Limited (“Mac Group”). Following a group restructuring during 2010, Heritage Kenya became a wholly-owned subsidiary of CfC Insurance Holdings Ltd (“CfCIH”), which listed on the NSE in April 2011. Further, Liberty Holdings became the core strategic shareholder of CfCIH, with a stake of 57%. Standard Bank Group Ltd remains the ultimate holding company.

The rating took cognisance of Heritage’s established market position as a leading domestic short term insurer (13% market share), supported by a strong franchise value and access to group technical expertise, enabling the insurer to participate in large corporate risks. Further, the international solvency margin has persistently trended above 100% over the review period, with capital appreciation bolstered by investment income. Underpinned by a sizeable cash portfolio, key liquidity metrics have also been sustained at sound levels over the review period. Nonetheless, some concern is expressed with regards to a sizeable capital commitment provided to an affiliate company (despite persistent, sizeable operational losses registered at this entity). Furthermore, note was also taken of the fact that Heritage disposed of its 45% shareholding in Alliance Insurance Company Tanzania (“Alliance”) in September 2012, to one of its major shareholders (Mac Group) at a market price of TShs8.1bn. Of this amount, TShs1.8bn had been received in cash by FYE12. The balance (TShs6.3bn) was recognised as a receivable due from Mac Group, which (on the basis of a share sale agreement) is repayable in equal tranches of TShs1.6bn over the next four years. Given the extent of this intercompany exposure, this implies increased counterparty risk, albeit mitigated by a pledge on the underlying shares in favour of Heritage. Positively, buoyed by an improved claims experience, underwriting profitability was restored in F12, with an underwriting profit registered in 4 of the last 5 years under review. Nevertheless, the F12 margin was thin relative to historic norms, with profitability notably constrained by the insurer’s unsustainably high cost base. Note is also taken of the continued reliance on the insurer’s two largest brokers, coupled with an elevated degree of policyholder concentration (implying increased operational risk).

Given that Heritage’s national scale rating currently matches GCR’s rating ceiling applicable for the Tanzanian market, an upgrade of the rating is considered unlikely in the absence of a review of key industry risk factors. Downward rating pressure could emanate from a sustained period of subdued capital accumulation or losses (on the back of a continued weak underwriting performance and substantial dividend drawings), thus driving a persistent decline in solvency over a prolonged period. Further, the adoption of a more aggressive investment stance, thus impinging on key liquidity metrics and/or the failure to timeously recover intercompany balances (thus exposing capital unduly), could adversely impact on the rating.

The information received from Heritage Insurance Company Tanzania Limited and other reliable third parties to accord the credit rating included the 2012 audited annual financial statements (plus four years of comparative numbers), full year detailed budgeted financial statements for 2013, unaudited year to date management accounts to 30 June 2013, the 2013 reinsurance cover notes, debtors provisioning policy document, risk framework, reserving methodologies, capital management policy.
